GoalCalculate nominal and real profit, the price-change index and the efficiency (profitability) of activity; understand the importance of working capital, bankruptcy and how a firm is wound up.
Because prices change from year to year, a firm’s profit in different years cannot be compared directly. Profit calculated at current prices is nominal profit; profit with the change in prices taken into account is real profit. The price-change index I is the ratio of the average price of the current year to the price of the base year chosen for comparison; real profit is found by P_r = P_n : I. The efficiency (profitability) of a firm’s activity is the ratio of profit to total costs spent in that period: R = P : TC · 100%. The faster and more steadily working capital turns over, the more profit the firm gets, while a shortage of it may stop production. If a firm cannot pay its debts it is declared bankrupt: its property is put up for auction and the money obtained goes to pay the debts. A firm can be wound up by a decision of its founders or because of bankruptcy; after debts are paid, the remaining property is shared among founders as the charter says.
Worked examples
A firm’s profit this year is 30 mln so‘m and the price index relative to last year is 1.25. Real profit = 30 000 000 : 1.25 = 24 000 000 so‘m. So although the profit looks like 30 mln, at last year’s prices it equals 24 mln so‘m.
A firm spent 40 mln so‘m and made a profit of 6 mln so‘m: R = 6 000 000 : 40 000 000 · 100% = 15%. Another firm made 2 mln so‘m profit on a cost of 10 mln so‘m; its efficiency is 20%, so although its profit is smaller it earned more from every so‘m of cost.
Class activity
“Profit or efficiency?” The figures of two firms are written on the board. Pairs calculate profit and efficiency and find two different answers to “whose activity is better?”. Then we discuss why the answers differ.
